Dreams occur mostly in REM sleep and seem to be related to the pons, part of the brainstem, relaying sensory information between the cerebellum and cerebrum, which also control arousal and regulate breathing.
Positron emission tomography (PET) studies have show two areas of the brain that are highly activated during REM sleep: the limbic (emotional behavior) and paralimbic systems.
